Forget the comps. What’s the Cap Rate?

When buying a multi-family property, many factors determine its true value. One of the fastest and most reliable ways to evaluate it is with the Cap Rate.

Cap Rate (Capitalization Rate) is calculated by dividing the property’s Net Operating Income (NOI) by the purchase price.

This naturally leads to the next important question:

Is the Cap Rate higher than the U.S. Treasury Yield aka the “risk-free rate”?

If the Cap Rate is lower than the risk-free rate, dig deeper. Is the property overpriced? Or are there extenuating circumstances — such as a student-heavy location offering lower rents but near-guaranteed occupancy from high annual turnover?

Here are the key questions every serious multi-family investor should ask:
* What’s the Cap Rate?
* What are the capital expenditure reserves?
* Is a property manager being used, and at what percentage?
* What is the Cash-on-Cash return, Equity Multiple, and IRR?

If you’re considering multi-family investing, your real estate professional should be addressing these metrics. If they’re not, you’re doing your portfolio a disservice.
